Is the decoder a cloud AI model?

No. It is a local HEIC/HEIF reader (bundled WASM / runtime) so the browser can decode the file on your device. It is not a server-side model and not an upload of your image.

Will the JPG look worse?

JPG is lossy. High keeps more detail. Medium and Low make smaller files and can soften fine texture.
